Does his visa converts to New Zealand PR visa after spending two years in Australia or he needs to be in New Zealand during this time.

Of course no. One has to be in NZ for more than 185 days per year or so. NZ is a sovereign state, it's not a state/tertiary of Australia. Getting NZ visa doesn't give the holder the right to live in Australia.
